expired, missing, and unsellable stock in Xero without distorting your books. It is written for business owners, ecommerce sellers, bookkeepers, and accountants whose inventory quantities live in Shopify, Amazon, a warehouse system, or a spreadsheet while Xero holds the financial records. It covers why adjustments become complicated without full inventory accounting, how to count, classify, value, and record each write-off, how to reconcile the result, and what to review before year end. The guide is optimized for both human readers and AI-assisted search engines (AEO/GEO), making it a useful reference for anyone responsible for inventory accounting in Xero.

Disclaimer

This E-Guide is general accounting information only and does not constitute tax, legal, or professional advice. By year end, the inventory number on the balance sheet may be a guess.

This guide explains why inventory adjustments get complicated without full inventory accounting in Xero, what a simplified approach actually means, why a write-off should start with a physical count, how to classify each adjustment, how to set up the accounts, how to record the entry, how to keep write-offs separate from cost of goods sold, how to reconcile the result, which mistakes to avoid, what changes for ecommerce sellers, what to watch at year end, and when it is time to move to something more formal.

Xero’s screens, menu names, and features change over time, so the workflow is described at the level of what each step is meant to accomplish. Check the details against your current Xero plan, your accounting framework, and your local tax rules, which vary. This guide is general accounting information, not tax, legal, or professional advice.

At a Glance

Xero sees supplier bills, sales invoices or payout summaries, and bank transactions. It sees supplier bills, sales invoices or payout summaries, and bank transactions. Those are financial events. A pallet that gets crushed in the warehouse, a case of product that passes its expiry date, or a box that walks out the back door creates no bill and no invoice, so nothing in Xero changes.

Physical loss (damage, expiry, theft)

→

No bill, no invoice

→

Xero records unchanged

→

Books drift from the shelf

Why the Books Can Show Purchases Without Showing Stock on Hand

If every inventory purchase is coded straight to an expense account such as Purchases or Cost of Goods Sold, the profit and loss report treats the whole purchase as consumed the moment it is bought. The business may still be holding half of it. That means profit is understated in the month of purchase and there is no inventory asset on the balance sheet at all.

If instead purchases are coded to an inventory asset account but nothing ever relieves that balance, the balance sheet grows forever and expenses are understated. In both cases the records show that inventory was bought without accurately reflecting what is still on hand.

Coding approach

What happens to profit

What happens to the balance sheet

Every purchase coded to Purchases or COGS

Understated in the month of purchase

No inventory asset at all, even though stock is still held

Purchases coded to inventory, balance never relieved

Expenses understated

Inventory balance grows forever

Inventory Tracking Versus Recording Inventory-Related Spending

Recording that you spent $20,000 on product is not the same as knowing you hold $20,000 of product. Inventory tracking answers three questions: how many units do we have, what did they cost, and what is that worth today. Recording purchases and expenses answers only the first half of a different question: what did we pay. A write-off is the moment those two views collide, because it is the correction that says the cost is no longer recoverable through a sale.

Situations That Create Discrepancies

Damaged or expired stock that can no longer be sold at full price, or at all.

Theft or shrinkage, meaning stock that has disappeared without a matching sale.

Obsolete inventory, such as last season’s packaging, discontinued models, or slow movers that no longer sell.

Lost inventory, including stock misplaced in transit, in a warehouse, or at a marketplace fulfilment centre.

Physical count differences, where the count disagrees with the records for reasons that may or may not be real losses.

Returned or unsellable products that come back from customers in a condition that cannot be resold.

Why a Write-Off Is Not Just Another Operating Expense

An inventory write-off is the recognition that an asset the company owns has lost some or all of its value. When an item is set up as tracked, Xero keeps a quantity on hand, raises the inventory asset when the item is bought on a bill, and moves cost to cost of goods sold when the item is sold on an invoice. Tracked items are valued using average cost. Xero also offers a paid Inventory Plus add-on with further inventory capabilities. Confirm the current details on Xero’s own pages before relying on them, because plans and features change.

A Note on Terminology

In this guide, “simplified”, “non-perpetual”, and “not using full inventory accounting” are descriptive terms. They are not an official Xero mode or setting, and Xero has no switch with those names. In Xero, an item is either tracked or untracked. The approach described here simply means that Xero’s tracked inventory features are not being used to run the stock records.

This guide uses those terms for businesses where operational inventory quantities are maintained outside Xero, for example in Shopify, Amazon, a warehouse system, or a spreadsheet, and where the tracked item mechanics are not used. Xero holds the financial result: a periodic inventory balance and the related cost of goods sold, updated from a count or an external report rather than by every individual sale. The balance sheet still carries an inventory asset, but it is adjusted at set intervals, usually month end or quarter end, typically by journal.

Feature

Xero tracked inventory

Simplified (external) approach

Quantities on hand

Kept in Xero for each tracked item

Kept in Shopify, Amazon, a warehouse system, or a spreadsheet

Inventory asset

Raised on each bill, relieved on each invoice

Adjusted at set intervals, usually month or quarter end

Cost of goods sold

Moved automatically on sale, at average cost

Updated from a count or an external report

Usual write-off method

Inventory balance adjustment on the item

Manual journal, per your accounting policy

Where the Quantities Usually Live

Businesses in this position commonly keep quantities in Shopify, Amazon Seller Central, a warehouse or 3PL portal, an inventory app, or a spreadsheet. Xero receives sales as summarized invoices or payout postings and receives purchases as supplier bills. That works well for financial reporting, as long as someone regularly brings the two views back into agreement.

What Must Come From the External System Before You Adjust

Quantity on hand by SKU at the count date, and by location if stock sits in more than one place.

The unit cost you are using for each SKU, and how that cost was built up (purchase price, freight, duty, and so on).

A list of units damaged, expired, lost, or returned as unsellable, with dates and reasons.

Any known inbound stock, such as goods paid for but not yet received, so it is not mistaken for a missing item.

The system report itself, saved with a date, as evidence for the journal.

When an Inventory Balance Still Belongs on the Balance Sheet

Detailed SKU-level tracking can live elsewhere, but the total value of unsold stock is still an asset the business owns, and it should appear on the balance sheet. The exceptions are very small holdings that are immaterial, or businesses whose accountant has agreed a different treatment for a good reason. When in doubt, carry the balance. It gives owners, lenders, and tax preparers a more accurate picture than expensing everything at purchase.

Why Consistency Matters

Whichever method you choose, use it the same way every period. Switching between expensing purchases in one month and capitalizing them in another, or changing how you value stock from one year to the next, makes month-to-month comparisons meaningless and can raise questions at year end. Any deliberate change in method should be agreed with your accountant and documented with its effective date.

        3

Start With a Physical Inventory Count Before Making an Adjustment

Why the Write-Off Starts With the Stock, Not the Entry

An accounting entry can only describe something that has already been established. If the first step is a journal, the amount will be a guess, and a guess in an asset account tends to stay wrong for years. For each SKU with a difference, record the units, the unit cost, and the extended value. If the item is damaged rather than worthless, decide its remaining value, for example what it could still be sold for, and write down only the shortfall against cost. Never apply an average price or retail price to a cost-based inventory balance, because the asset is carried at cost (or lower), not at selling price.

Normal Shrinkage Versus Unusual Losses

Some loss is a normal cost of handling physical goods: breakage, small counting variances, samples given away. Set a rough tolerance for your business, for example a low single-digit percentage of purchases, based on your history. Differences within that range can usually be booked routinely. Anything above it, any single large item, and any pattern that keeps repeating deserves an explanation before it is booked. The point is not to hunt down every unit, but to notice when losses change character.

Documenting Each Significant Write-Off

For every material item, keep a short note: what happened, when it was found, how many units, the cost per unit, who verified it, and any supporting evidence such as photos, disposal records, a carrier claim, or a supplier credit request. A one-line reason such as “adjustment” will not survive an accountant’s question, a lender’s review, or a tax enquiry.

Establish a Cutoff Date

Choose the count date and treat it as a hard line. Every purchase, sale, return, and transfer dated on or before that date must already be recorded, and everything after it belongs to the next period. Without a cutoff, a delivery that arrives the day after the count can look like a shortage, and an order shipped the day before can look like a surplus. Record inbound goods that were paid for but not yet received as such, and make sure customer returns are entered in the period they were physically received.

        4

Determine What Type of Inventory Adjustment You Are Dealing With

Every difference has a cause, and the cause decides both the account it belongs in and how it should be described. Second, it determines whether other assets or income are involved, such as an insurance receivable, a supplier credit, or a marketplace reimbursement. Third, it determines what management learns from the numbers. Damaged goods point to a handling or packaging problem, expired stock points to over-buying, shrinkage points to controls. A decrease adjustment reduces the quantity on hand and the item’s value at the current average cost, and a revaluation changes the average cost and total value without changing the quantity. Because Xero’s inventory accounts are system accounts that cannot be journaled to or from, the adjustment is made on the item itself. Check which account is being used as the inventory adjustment account in your organization and whether its reporting suits your policy. If it does not, discuss a reclassification with your accountant. See the Sources section for the relevant Xero Central pages.

External inventory. Where quantities live outside Xero and the items are not tracked, there is no item quantity in Xero to adjust. In that case a manual journal is often used to move the loss out of the inventory asset and into an expense account, typically from the Accounting menu under Manual Journals. Use a clear narration that identifies the period, the reason, and the source document, and date the journal at the count date or period end rather than the day you happened to prepare it.

Caution

Do not use both methods for the same stock. Journaling a write-off against inventory for an item that is also tracked in Xero leaves the item’s quantity and value out of step with the ledger. Choose one method for each item, document the choice, and apply it consistently. If you move an item between tracked and untracked, treat it as a deliberate, documented change agreed with your accountant.

The accounting logic in the rest of this section is the same in both cases. Inventory losses are the cost of units you never sold. They both reduce profit, but they mean different things. Some businesses include normal, expected shrinkage inside COGS and show unusual write-offs separately. Others keep all write-offs out of COGS. Either can be reasonable. Classification depends on the nature of the loss (for example normal, expected shrinkage versus a one-off damage event) and on the business’s accounting policy. Whichever approach you choose, write the policy down, apply it consistently from period to period, and agree it with your accountant.

Rule of Thumb

Cost of goods sold is the cost of units you sold. Decide deliberately and apply the choice consistently.

How Shrinkage Changes Reported Gross Profit

If losses are folded into COGS, gross margin falls and can look like a pricing or purchasing problem when the real cause is stock going missing. If losses are left out of COGS, gross margin can look healthier than the business really performs unless the losses are shown clearly elsewhere.

Example

Sales of $100,000 and product cost of $60,000 give a 40 percent gross margin. Choose one deliberately and apply it consistently.

Why Lumping Every Discrepancy Into COGS Can Make Reporting Less Useful

Some businesses do classify inventory losses within COGS, and that can be appropriate, particularly for normal, expected shrinkage. The drawback appears when every discrepancy is placed there without distinction. The account then becomes a container for product cost, freight, damage, theft, and counting errors, and it becomes hard to tell whether margin moved because suppliers raised prices or because stock went missing. Where that visibility matters, management may want at least the unusual losses reported separately.

Keep the Valuation Method and the Entries in Step

If inventory is valued at weighted average cost, a write-off should use that same cost.
